ETF basics

Exchange Traded Funds (ETFs) are simple, cost-effective investment vehicles which can be used to create a diversified portfolio or to complement existing investments.

Key benefits of ETFs:
  • Diversification – made up of a broad portfolio of individual securities;
  • Access – easy way to access markets such as international equities and fixed income;
  • Control – build your own portfolio of ETFs across sector, country, region and / or asset class;
  • Simplicity – access to a parcel of securities with just one trade; and
  • Cost Effective – more cost effective than buying the equivalent individual securities and typically lower management costs than most traditional actively managed funds.

Key risks include:

There are a number of risks associated with investing in ETFs which will depend on, for example, the asset or market index that is being tracked. Examples of some of the key risks include:

  • ETF value is inextricably linked to the trend of the market, sector or asset class being tracked;
  • In certain circumstances market conditions (for example, lack of liquidity) may make it difficult to buy or sell ETFs;
  • ETFs which seek to achieve the same return as a particular overseas market index or benchmark may be exposed to currency and political risks; and
  • ETFs that use derivatives could cause the ETF to incur losses.

ETF strategies

Exchange Traded Funds (ETFs) cover the investment landscape from all angles. You can invest by asset class, market capitalisation, country and sector. Your approach depends on what you want to achieve: investing for growth or for income; diversifying an existing portfolio.

The simple and flexible nature of ETFs means they can play a core or satellite role in any investment portfolio and enable investors to access sometimes harder-to-reach assets that can provide diversification.

Combining ETFs in your existing portfolio:

Core: Investors can use ETFs which seek to track the performance of broad market indices as a core component of their portfolio to deliver returns in line with the market’s performance. Using an ETF to buy a core position can provide cost-effective diversification and may help to reduce overall portfolio risk.

Satellite: Satellites are typically more narrowly focused investments aiming to generate returns above those of your core portfolio. Satellites can include ETFs with specific exposure, such as single country or single sector positions.

Warrants

A warrant is a financial instrument that may be issued over securities such as shares and exchange traded funds (ETFs), indices, debt, currencies or commodities.

Warrants are one way to achieve leverage, build and diversify your portfolio. Warrants are available in a variety of forms, with different terms, risk profiles, underlying assets, maturity dates and exercise prices.

Instalment Warrants provide investors with a way to borrow to invest in ASX-listed securities and ETFs without the requirement to pay the full price of the security upfront. Some warrants may also be used to provide gearing within a self-managed superannuation fund (SMSF).

You should only trade warrants if you are confident that you understand the risks involved and have adequate financial resources. Some key risks include issuer risk, general market risks, leverage risks, early termination or expiry and legislative tax change.

Exchange Traded Options

Exchange Traded Options (ETOs) allow you to purchase the right to buy or sell shares in a particular company at an agreed price in the future. ETOs can allow investors to:

  • hedge against fluctuations in their underlying share portfolio;
  • increase the income earned from their portfolio; and
  • profit from speculation.

Like any investment, ETOs involve risks and aren’t suited for all investors or traders. You should only trade options if you are confident that you understand them and the risks involved, including the effect time has on any one position/strategy, market volatility, how to calculate margins and worst-case scenarios, the likelihood of early exercise, the effect of dividends and capital reconstructions, and the liquidity of an Options series.

Find out more about how you can use Westpac Online Investing to buy or sell ETOs.
